UNICAP and Inventory: What Every Manufacturer Should Know

For manufacturers, effective inventory management goes beyond balancing stock levels; it also involves leveraging tax rules that can impact the bottom line. Let’s explore key factors affecting inventory accounting for large and small manufacturing businesses.

For larger manufacturers (gross revenues over $30 million average of last 3 years), UNICAP compliance under IRC 263A is essential.  This requires indirect costs related to inventory to be capitalized for tax purposes, and we have a separate post with specifics here. While compliance is mandatory, the calculation method is flexible, making it crucial that your tax accountant doesn’t have the calculation on autopilot. A poor capitalization method can lead to accelerated income recognition year after year. The IRS requires a consistent annual calculation, but a business can file for a change in accounting method to make a one-time adjustment if using an unsuitable method.

For manufacturers under the $30 million threshold, effective inventory management remains crucial, even without the UNICAP requirements. This begins with a reliable tracking system for financial accuracy and tax compliance. Without confidence in your data, you cannot identify (and write-off!) obsolescence, adjust to a physical count, strategically time purchases, or optimize for cash flow. Moving inventory tracking outside of QuickBooks may seem like a system redundancy, but in fact, it’s often the long overdue next step for a growing manufacturer.
